As it says here

FAQ - Hold'em Manager Poker Tracking Software :: Vacuum Analyze Database (http://faq.holdemmanager.com/questions/88/Vacuum+Analyze+Database)+

it is like getting your car engine serviced. It doesn't delete hands, (thats purging).

In what way does it free up disk space then?

I think it frees up space by removing empty space, a bit like defagging a hd I guess. How much info do you want?, this looks pretty detailed and no doubt way over my head, but be my guest ;)
